Grinding noise - transfer box?

Was out laning at the weekend and couldn't get difflock to engage - the light would go on once in every 6 or 7 attempts and then as soon as I started to drive it would go out again after a few seconds of clanging and banging noises front underneath.

On the way home a really horrible grinding noise, like metal on metal, developed and now it's there all the time. It gets higher pitched and louder as engine speed increases, is there in both high and low range and is still there when coasting. Sounds like its coming from tranny box and mechanic mate today said that's what he thought too, his only other words being 'your transfer box is fooked'. Any ideas? Have I ####ed my tranny? :eek:

I've had a search and found similar problems that came from tranny box front output bearing, would that make sense or does it sound like something more serious? New front prop and UJs went on a month ago and still feel good.
